US UK double taxation help: an introduction

US UK double taxation help means using credits, exclusions and the treaty so that the same income is not taxed in full by both countries. For most people, the tools already exist in the law. However, they only work when both returns are prepared with each other in mind. Consequently, most double tax we see comes from mismatched returns, not from a gap in the rules.

This article walks through the common situations, the fix for each, and what to send a preparer. Our full guide to US-UK double taxation and the treaty explains the treaty articles in more depth.

When you need US UK double taxation help

Double taxation arises because the United States taxes its citizens wherever they live, while the UK taxes its residents on worldwide income. An American living in Britain is therefore taxable in both countries on almost everything. Similarly, a UK resident with US investments or property meets US tax at source. In our experience, the problem is rarely obvious from one return. It shows up only when both are laid side by side.

What the treaty is

The US-UK income tax treaty is the agreement that decides which country may tax each type of income and how the other gives relief. The current convention was signed in 2001. The IRS publishes it with its protocol and technical explanation on its page of United Kingdom tax treaty documents. HMRC publishes the UK copy among its USA tax treaties.

Why does the treaty not stop US tax on Americans in the UK?

The treaty contains a saving clause that lets the United States tax its citizens as if the treaty did not exist. Therefore, most treaty benefits for UK residents do not reach US citizens. Relief comes mainly from US domestic credits, and from a short list of articles the clause does not override.

The saving clause in plain terms

Article 1, paragraph 4 of the treaty preserves the right of each country to tax its citizens and residents. However, paragraph 5 lists exceptions that still apply to US citizens. These include the article on relief from double taxation, parts of the pensions article, and the social security payments rule. As a result, US UK double taxation help for an American almost always starts with the foreign tax credit, then turns to those exceptions.

The foreign tax credit

The foreign tax credit is a dollar-for-dollar reduction in US tax for income tax paid to another country on foreign income. You claim it on Form 1116. The IRS explains the basics on its foreign tax credit page. The credit is limited by category of income under 26 US Code section 904. Unused credits can be carried to other years within limits.

Situation one: a UK salary taxed in both countries

The fix is the foreign tax credit or the foreign earned income exclusion, and usually the credit. Because UK income tax rates are generally higher than US rates, the credit normally removes all US tax on UK salary. Any excess can often be carried forward.

Credit or exclusion?

The foreign earned income exclusion removes salary up to an annual limit from US tax. You claim it on Form 2555 if you meet the bona fide residence test or spend 330 full days abroad in a 12-month period. However, you cannot also claim a credit for UK tax on the excluded salary. Furthermore, revoking the exclusion has consequences for later years. Therefore, we model both methods before choosing.

Social security contributions

UK National Insurance and US Social Security tax are not covered by the income tax treaty. Instead, a separate social security agreement decides which country charges contributions on your work. The IRS explains these agreements on its page about totalization agreements. For employees, a certificate of coverage from the home country proves which system applies. Without it, you may pay both.

Situation two: US investment income for a UK resident

The fix is a UK credit for US tax, limited to the rate the treaty allows. For most dividends, that rate is 15%. If more was withheld, the extra must be reclaimed from the IRS, not credited in the UK.

Dividends and the 15% limit

Under Article 10 of the treaty, US tax on dividends paid to a UK resident is generally limited to 15%. HMRC then allows Foreign Tax Credit Relief up to that amount, as explained in its guidance on income that is taxed twice. For a non-American, the broker usually applies the 15% rate once you give it Form W-8BEN. In contrast, an American in the UK pays US tax through the Form 1040. Hence, the creditable figure must be worked out from the US return.

Where the net investment income tax fits

The net investment income tax is a 3.8% US tax on investment income above a threshold, which is $200,000 for a single filer. The IRS explains it on its page about the net investment income tax. Whether UK tax can be credited against it under the treaty is contested. The IRS view is that it cannot, while some taxpayers have argued otherwise. Therefore, our cautious approach is to compute it without the credit and disclose any treaty position separately on Form 8833.

Relief from double taxation works when the credits on each return balance against the tax on the other.

Situation three: pensions and social security payments

The fix is the pensions article of the treaty, much of which still applies to US citizens. Pensions are generally taxed where you live. Social security benefits are taxed only in the country of residence.

Private and workplace pensions

Article 17 says pensions are taxable only in the country where the owner lives. However, an amount that would be tax-free in the paying country stays tax-free in the other. That rule is one of the exceptions to the saving clause, so it can still help a US citizen. However, whether it covers a UK tax-free lump sum is contested, because lump sums fall under paragraph 2, which the saving clause does not protect. Therefore, our cautious approach is to model the lump sum both ways and disclose any treaty position taken. Additionally, Article 18 can give US relief for contributions to a UK workplace pension. The conditions are detailed, so each scheme needs checking. Our pensions service covers these questions.

US Social Security and the UK State Pension

Under Article 17, paragraph 3, social security payments from one country to a resident of the other are taxable only in the country of residence. That paragraph is also an exception to the saving clause. Consequently, an American living in the UK and receiving US Social Security is taxed on it in the UK, not the United States. This is one of the clearest wins in US UK double taxation help, and it is often missed.

Situation four: UK savings that the US treats differently

Some double tax is really a mismatch: an item is tax-free in one country and taxable in the other. No credit fixes that, because only one country charges tax. The answer is to report it correctly and understand the result in advance.

ISAs and UK funds

An ISA is tax-free in the UK, but US law contains no matching exemption. So income and gains inside it are taxable on your US return, and no UK tax exists to credit. Moreover, UK funds held outside a pension are usually passive foreign investment companies. They need Form 8621 and can be taxed harshly. We work out the US tax on what you hold. Investment choices remain a matter for you and your financial adviser.

Timing differences

The UK tax year ends on 5 April, while the US year ends on 31 December. Share awards, bonuses and property sales can therefore fall into different years on each return. Furthermore, the two countries sometimes tax the same award at different moments. US UK double taxation help in these cases means matching each UK tax payment to the right US year. Where a treaty article changes the US result, the position may need disclosing on Form 8833.

Situation five: selling a UK home or property

The fix is a US credit for UK Capital Gains Tax, plus each country's own relief for a main home. However, the reliefs differ, so one country may tax a gain the other ignores. Planning before the sale matters most here.

Different reliefs on each side

The UK usually exempts the gain on your main home through private residence relief. In contrast, the US exclusion under 26 US Code section 121 has a cap. So a large gain can be tax-free in the UK and partly taxable in the United States. No UK tax exists to credit in that case. Additionally, a mortgage in pounds can create a separate US currency gain. Our article on a US person selling UK property explains both points. US UK double taxation help before a sale lets you see the result in advance.

What if both countries still tax the same income?

If credits and the treaty articles do not resolve the overlap, you can ask the two tax authorities to settle it. This is the mutual agreement procedure under Article 26. It is slow and suits only larger or recurring problems.

Competent authority requests

A competent authority request asks the IRS and HMRC to agree how the treaty applies to your case. The IRS explains the process on its page about competent authority assistance. In practice, most personal cases never need it. Correct credits on both returns resolve the great majority.

An illustrative example

Consider a typical case. Olivia is a US citizen living in Manchester. She earns a UK salary, holds US shares that pay dividends, and has just started receiving US Social Security. She has been paying US tax on all three and UK tax on two.

First, her UK salary is covered by a foreign tax credit for UK income tax, so no US tax remains on it. Next, her US dividends are taxed in the United States, and the UK credits the US tax up to the treaty rate. Finally, her Social Security is taxable only in the UK under Article 17, so it comes off her US return. As a result, each item is taxed once, with relief in the right place.

What should you send a preparer?

Send both returns for the last year, the UK tax calculation, and a list of income by source. With those, the overlaps can be found quickly. Then add the statements for each item that looks taxed twice.

The core documents

Your US Form 1040 and your UK Self Assessment return show how each item was treated. Your P60 and HMRC tax calculation give the UK tax actually paid. Additionally, send US Forms 1099 for dividends and interest, pension statements, and any Social Security benefit statement. If you hold UK funds or an ISA, send the annual statements for each.

How US UK Tax Experts can help

We provide US UK double taxation help by preparing both returns from one file. First, we list every income item and decide which country taxes it first under the treaty. Next, we calculate the credit on each side, matched to the right tax year. We then apply the treaty articles that survive the saving clause, such as the pensions and social security rules. In addition, we disclose treaty positions where the law requires it.

Our treaty relief service covers the credits and treaty claims. Our guide to US and UK tax returns prepared together explains how the two returns fit year by year.

Conclusion

In summary, most double taxation between the US and the UK can be removed with tools that already exist. The foreign tax credit covers UK salary. The treaty limits US tax on dividends and gives pensions and social security to the country of residence. However, mismatches such as ISAs and UK funds need correct reporting rather than a credit. Therefore, prepare both returns together and check each item against the treaty. Ultimately, good US UK double taxation help means every pound and dollar is taxed once, in the right place.

Frequently asked questions

Use the foreign tax credit on your US return for UK tax, and UK Foreign Tax Credit Relief for US tax on US-source income. Then apply the treaty articles that still protect US citizens, such as those on pensions and social security. US UK double taxation help works best when both returns are prepared together.

No. The saving clause lets the United States tax its citizens as if the treaty did not exist. However, some articles still apply to US citizens, including relief from double taxation and parts of the pensions article.

Under Article 17 of the treaty, it is taxable only in the country where you live. So a UK resident is taxed on US Social Security in the UK. That rule applies to US citizens too, because it is an exception to the saving clause.

Yes, but only up to the treaty rate, which is generally 15% for dividends. If more was withheld, the extra must be reclaimed from the IRS rather than credited in the UK.

Because US law has no exemption that matches the ISA. The UK charges no tax, so there is nothing to credit, and the income is taxed in full on your US return. That is a mismatch rather than true double taxation.

Look for a preparer who handles both returns from one file, so the credits on each side match. We provide US UK double taxation help by email at hello@usuktaxexperts.com and reply within one working day.
